Understanding the Sources of Return

In the world of investing, market strategists often categorize stock movements as being driven by growth, value, or momentum. Each of these categories has its own set of indicators. For instance, value investors may prioritize price-to-earnings (P/E), price-to-book (P/B), or dividend yields. Growth investors, on the other hand, focus on how rapidly sales and earnings are increasing. Momentum investors look at stock price movement and volume to identify trends.

These investment characteristics are referred to as “factors,” which represent potential sources of return. Factor investing identifies and measures these variables to explain investment performance and make more informed decisions. At Pries Capital, we integrate factor analysis into our investment research, offering our clients a deeper understanding of what drives their portfolios.

Factors can be broadly categorized into two types: macroeconomic factors and style factors. Macroeconomic factors, such as interest rates, oil prices, and employment rates, impact the overall economy and thus the broader stock market. Style factors, such as dividend yield, price momentum, and market capitalization, help explain differences between individual stocks.

One popular example of factor-based investing is the “Dogs of the Dow” strategy, which focuses on high dividend yields as a factor to select stocks. While no factor can explain every market movement, aligning portfolios with the right mix of factors can significantly improve performance.

The Fama-French Three-Factor Model

One of the foundational models in factor investing is the Fama-French Three-Factor Model, developed by Nobel laureate Eugene Fama and Kenneth French. This model expanded upon the traditional Capital Asset Pricing Model (CAPM) by introducing two additional factors beyond market risk: firm size and price-to-book ratio.

Here’s how the model works:

1. Risk-Free Rate: This is the return you would expect from a risk-free asset, such as U.S. Treasury bonds.
2. Market Premium: The expected additional return for investing in the market over a risk-free rate.
3. Beta: A stock’s sensitivity to overall market movements.
4. Firm Size: Smaller companies tend to outperform larger ones, making firm size a crucial factor.
5. Value Factor: Companies with lower P/B ratios (value stocks) tend to outperform those with higher P/B ratios (growth stocks).

The formula for stock or portfolio performance is structured as:

The “error” term in this model refers to the portion of stock returns that can’t be explained by the identified factors, which means some stocks or portfolios will outperform the model’s expectations. At Pries Capital, we strive to identify these outperformers by leveraging sophisticated models like Fama-French and expanding them with additional factors to tailor investment strategies.

Putting Factor Weights to Work

While the Fama-French Three-Factor Model is a great starting point, many investors take it a step further by incorporating additional factors, such as momentum and firm quality. By thinking about stock returns as a combination of factors, investors can fine-tune their portfolios to align with the current market environment or their personal investment goals.

For instance, if an economic boom is anticipated, increasing exposure to growth-oriented factors, such as sales and earnings growth, might be advantageous. Conversely, during times of market uncertainty, focusing on factors like quality and low debt-to-equity ratios can help mitigate risk.

At Pries Capital, we assist our clients in managing their factor exposures by using advanced analytics and portfolio tools. Whether it’s controlling for interest rate sensitivity or tweaking portfolio beta, we ensure that our clients’ portfolios are optimized to reflect the most promising factors at any given time.

Factor Investing Tools and Resources

Thanks to growing demand for factor-based strategies, there is now a wide array of tools and products available to investors. One popular option is “smart beta” exchange-traded funds (ETFs), which allow investors to tilt their portfolios toward specific factors. For example, the iShares U.S. Equity Factor ETF (LRGF) focuses on large- and mid-cap companies with exposure to value, momentum, volatility, and quality factors.

While ETFs offer a convenient way to engage in factor investing, at Pries Capital, we prefer a more customized approach. We encourage our clients to analyze their current portfolios using metrics such as weighted average market cap, P/E ratio, and portfolio beta. Tools like Morningstar’s X-Ray provide an excellent starting point for this analysis, allowing investors to compare their portfolios to broader benchmarks like the S&P 500.

From there, we work with clients to make incremental adjustments, adding or reducing exposures to specific factors based on their unique investment objectives. This hands-on approach allows for greater precision and alignment with both market trends and personal goals.

Factor Investing vs. Asset Allocation

It’s important to distinguish factor investing from traditional asset allocation strategies. While asset allocation focuses on distributing investments across asset classes (e.g., stocks, bonds, real estate), factor investing delves deeper, analyzing the specific characteristics that drive stock performance.

Factor investing enables you to maintain the same sector or market cap exposure as a benchmark like the S&P 500, while fine-tuning your portfolio based on factors like quality or momentum. Think of it as the high-resolution version of tactical asset allocation—offering a more granular level of control over your investment strategy.

At Pries Capital, we believe factor investing offers significant advantages over traditional asset allocation models. By focusing on factors that have been proven to drive long-term returns, we help clients build portfolios that are resilient, dynamic, and aligned with their financial goals.
